Why carried interest needs its own estate plan

Standard estate planning assumes your assets are liquid, valued, and transferable. Carried interest is none of these things. It’s illiquid, uncertain in value, and subject to fund-level transfer restrictions that can override your personal planning intentions.

Transfer restrictions: what your fund allows

Before planning any transfer, you need to understand your fund’s transfer provisions. Most LPAs restrict carry transfers with varying degrees of flexibility:

Permitted transfers: Most funds allow transfers to revocable living trusts, family LLCs, and estate planning vehicles — but require GP consent. The standard is typically “not unreasonably withheld,” which leaves room for discretion.
Right of First Refusal (ROFR): Many funds retain the right to buy back carry before it can be transferred. This can create timing complications for estate planning.
Prohibited transfers: Direct transfers to third parties, competitors, or entities that could create regulatory issues are almost universally prohibited.

Trust structures for carried interest

Revocable living trust

The simplest structure. A revocable trust holds carry during your lifetime and distributes it upon death without probate. Most funds permit this transfer with minimal friction.

Pros: Avoids probate, maintains control during lifetime, easy to modify.

Cons: No estate tax benefit (assets still in your taxable estate), no asset protection.

Irrevocable trust (GRAT, IDGT, or SLAT)

More sophisticated. An irrevocable trust removes carry from your taxable estate, potentially saving significant estate taxes — but you give up control.

Grantor Retained Annuity Trust (GRAT): Particularly powerful for carry because you transfer the interest when it’s illiquid (low current value) but receive future appreciation tax-free. The “zeroed-out GRAT” strategy works well when carry is early-stage with high upside potential.

Intentionally Defective Grantor Trust (IDGT): You sell carry to the trust in exchange for a promissory note. If the carry appreciates faster than the note’s interest rate (AFR), the excess passes tax-free to beneficiaries.

Spousal Lifetime Access Trust (SLAT): Useful for married couples. One spouse creates an irrevocable trust for the benefit of the other spouse, removing carry from the grantor’s estate while maintaining family access.

Family LLC

Transfer carry into a family LLC, then gift or sell LLC interests to family members. The LLC structure can provide valuation discounts (20–35%) because LLC interests are less liquid than the underlying carry itself.

Timing: when to act

The most important variable in carry estate planning is timing. Transfer carry to trusts or family entities when:

The fund is young: Early-stage carry has lower fair market value, so gift tax impact is minimized. Waiting until carry is valuable defeats the purpose.
Before major exits: Once a portfolio company IPOs or gets acquired, the carry’s value spikes. Plan transfers before liquidity events.
When interest rates are low: GRAT and IDGT strategies work better when the AFR (Applicable Federal Rate) is low, because the hurdle for tax-free appreciation is lower.
While both spouses are healthy and cooperative: Community property carry requires both spouses’ involvement in transfers. Don’t wait for a health crisis or relationship stress.

Tax implications of carry transfers

Gift tax: Transferring carry triggers gift tax based on its fair market value at the time of transfer. Illiquidity discounts can reduce this significantly.
Income tax: The person who holds carry when distributions arrive pays income tax. If you transfer carry to a grantor trust, you still pay the income tax — but this is actually a feature, not a bug (it’s an additional tax-free gift to the trust).
3-year carry rule: Under current tax law, carry must be held for 3+ years to qualify for LTCG treatment. Transfers that reset the holding period could trigger ordinary income rates.

Common mistakes

Waiting too long: The time to plan is when carry is early-stage and low-value, not when it’s about to pay out.
Ignoring fund restrictions: Executing a trust transfer that violates the LPA can void the transfer or trigger a clawback.
DIY planning: Carry estate planning requires an attorney who understands both estate law and fund structures. General estate planners may miss fund-specific nuances.
Forgetting community property: In CA and other community property states, both spouses must consent to transfers of community carry. One spouse cannot unilaterally move community carry into a separate trust.
